Have tried following the official docs for using windows liver writer with MT, and have tried it on an install with the XML set up and one without that set up, tried normal password and web services password and I get the same error every time:
Error opening file '/mt-config.cgi': No such file or directory
I can't get into Live Writer without a blog, the 'helpful' wizard just runs and closes LW if you try and cancel it.
Any ideas? Surely it shouldn't be trying to access that file anyway? and mt-config doesn't return anything if you run it anyway, so what would the point be?

xml-rpc needs to read you config.
I had this problem, I had forgotten that I had problems in the original install trying to find mt-config. Here is a possible solution http://www.composing-stick.net/2008/07/cant-find-mt-config-cgi.html

As soon as I saw the first section of that article I realised that the same change needed to be made in xmlrpc, it just didn't occur to me before!
